Could be a cut or fungal or a bacterial infection. Optimally, I'd treat with Maracyn 1 & 2. But to be blunt and honest, that's pretty expensive medication for a $5 fish. And you'd have to get him out and QT, which doesn't look like it would be easy with your rock work.
If it were me, I would get him out mainly because I'd be worried about him infecting your other fish. But don't tear your tank apart trying to do it. It might just heal/go away on it's own.

IMO i would watch it for a bit and if it gets worse then handle with a QT.

Agreed!An adult Fuzzy dwarf can, and will, lunch on a damsel.
Trying to catch that damsel is only going to stress it out more. Not to mention the stress you are going to have when you try to catch it.
To me it looks more like an abrasion. I would feed it some garlic extract soaked food and let it be. Garlic Xtreme by kent is pretty good and a good thing to have around.
